The cause of inflation is either because of aggregate demand where the economic growth is too fast or would be caused by the cost push factor where there are supply side issues causing it. In the case of demand pull inflation, the economy would be very near to that of the full employment. All firms would be working to their fullest capacity. Where there is full employment, there will be competitive wages for the workers and the spending power of the workers will also be high leading to higher national income (OECD, 1999). Where the economic growth is high, then the consumer confidence would increase, people would not save as much as they would in a normal situation. Inflation would be caused as the producers would no longer be able to meet the demands that are created. On the other hand, in the case of cost push inflation, it happens that there is an increase in the costs of firms where firms will pass on the costs to the consumers by increasing prices to the consumers. Cost push inflation will be caused by many factors. Primarily, trade unions might bargain for higher wages and the increased wage element could result in increased demand.
Secondly, import prices in the country could become expensive, and where firms are not able to meet the demands once again then ultimately inflation results. Some other reasons would because house prices rise. Although this form of increase might not result in direct inflation, it could still have an effect on the overall national economy. Inflation might also increase because of the increase in housing prices or because the central bank prints more money. However, these might not be the sole reasons for inflation (Ernest, & Lieberman, 2004). There could be many causes for unemployment in a country. Primarily, unemployment is caused by structural reasons. Structural unemployment is where there would be a requirement of skills in an economy, but then the workers or employees might be trained in something that does not match the requirement. This form of structural unemployment situations is also called the skills gap (Ernest, & Lieberman, 2004).
